In 1986, Congress passed Section 1706 ("Safe Harbor Act") of the Tax Reform Act, which has made it very difficult for companies to retain 1099 contractor if the appropriate governing body declared that the 1099 contractor is actually an employee. If a 1099 contractor is declared an employee, the company that hired the contractor can be liable for unpaid payroll taxes. In addition, certain states with unemployment benefits and taxes have conducted 1099 audits in an effort to declare 1099 contractors employees, thus allowing these states to bill the companies for unpaid payroll and unemployment taxes.
